I took this from the CFA curriculum 2006 na ja, so bare in mind that I am not actually making this up or anything. My reference is page 804-815 of Level 1 2006 Curriculum Volumn 4 : Fixed incom, derivatives, alternative investments and Portfolio Management ----------------------------------------------------------- On topic of Empirical Test of the CAPM, the curriculum didn't go into detail oh how you must attempt to run regression to get the result and compare with your CAPM calculation. What it simply said is that you should try to understand how well the theory explains the relationship that exist in the real world.
When you test the CAPM, there are two major questions. First, How stable is the measure of the beta?
(Because beta is our principle risk measure, it's important to know whether past betas can be used as estimates of future betas. Also, how do published estimated of beta compare?)
Second, Is there a positive linear relationship between beta and the rate of return on risky assets? or to be more specific, how well do returns สอดคล้อง to the SML equation E(Ri) = RFR + b( Rm- RFR)
Now to address those questions, on the Stability of Beta :
Numoerous studies have examined the stability of beta and generally concluded that the risk measure was not stable for individual stocks, but the stability of the beta for portfolios of stocks increased dramatically. Meaning to say, the larger the portfolio, the more stable the beta. Also, it is important to use at least 36 months of data to estimate beta and be conscious of the stock's trading volumn and size for it also has impact on beta
On relationship between beta and the rate of return :
There was mixed support for a positive linear relationship between rate of return and systematic risk for portfolios of stocks, with some recent evidence indicating the need to consider additional risk variable or a need for different risk proxies.
--------------------------------------------------------- My opinion on this topic na, you shouldn't worry too much because the exam won't be testing you on how to run regression, it's not in the LOS for level1 I've checked.
try to focus on the concept and you should be fine ja
Good luck :)
